Education and economy have never existed in isolation from each other. When a nation invests in its universities, it is, in effect, investing in its industries, its workforce, and its long-term prosperity. The relationship between higher education and economic growth is one of the most well-documented and widely studied links in the social sciences – and yet its full depth is often underappreciated. From the shift away from informal knowledge-passing to today’s university-industry research partnerships, the story of how higher education drives economies is both rich and evolving.

From informal learning to structured education: a historical shift

For most of human history, knowledge was transferred informally – through families, guilds, apprenticeships, and community elders. A blacksmith taught his craft to his son. A healer passed her remedies to her apprentice. This model worked well in agrarian and early craft economies, where the pace of change was slow and the range of needed skills was narrow.

The industrial revolution changed everything. As economies grew more complex and technology advanced rapidly, informal transmission of knowledge was no longer sufficient. There was a growing need for standardized, scalable systems of education – institutions that could train engineers, doctors, administrators, and scientists in large numbers. Formal schooling and eventually universities emerged to fill that gap.

By the 20th century, the connection between structured higher education and national economic performance became a serious topic of academic inquiry. Economist Theodore Schultz, whose work laid the foundation for human capital theory, demonstrated through careful analysis that health and education were the primary drivers of income difference across worker categories – not just physical capital or natural resources. This insight fundamentally altered how economists and policymakers thought about the purpose of education. It wasn’t merely a social service; it was a productive investment.

Research by Stanford economist Eric Hanushek has since reinforced this view, showing that the cognitive skills of a population – not just years of schooling – are powerfully linked to long-run economic growth, and that this relationship holds robustly across countries and time periods.

Education as an investment: what India’s NPE 1986 established

The idea that education is an “investment” rather than a cost is not just an economic theory – it has been enshrined in national policy. In India, the National Policy on Education (NPE) of 1986, introduced under Prime Minister Rajiv Gandhi, made this framing explicit. The policy formally recognized education as a unique investment in the present and future of the nation – a distinction that marked a significant shift in how the Indian state understood its educational obligations.

The NPE 1986 was shaped by the social and economic pressures of its time. The 1980s brought rapid technological change globally, shifting labor market requirements, and growing awareness of the gap between India’s educated elite and its largely underserved rural and marginalized populations. The policy responded by placing education at the center of national development strategy.

Key economic commitments of the NPE 1986

Among its most consequential provisions, the policy document stated that investment in education should be gradually increased to reach 6 percent of national income as early as possible. This was a bold commitment for a developing economy, and it signaled that educational spending should be treated not as a budgetary burden but as a driver of economic capability.

The policy also emphasized that education must develop an individual’s ability to function effectively at various economic levels, and explicitly called for special attention to science education, technical training, and agricultural education – areas with direct productive value for the national economy. NPE 1986 also proposed de-linking degrees from employment in certain contexts, recognizing that rote credentialism was producing “educated unemployment” rather than genuine economic capability – a strikingly modern concern that is still debated today.

While the 6% GDP target was never fully achieved, the policy’s framework shaped decades of educational thinking in India, including subsequent initiatives like the Sarva Shiksha Abhiyan, the Right to Education Act (2009), and eventually the National Education Policy of 2020.

The returns on education: what the data shows

Beyond policy rhetoric, empirical research across dozens of countries confirms that higher education generates measurable economic returns. A cross-country study published in Research, Society and Development, covering 89 low-, middle-, and high-income countries, found that an increase in the education index by just 0.1 corresponds to a growth in real GDP per capita of 0.8 percentage points on average. Crucially, the returns were found to be higher for low- and middle-income countries – suggesting that nations like India stand to gain the most from sustained investment in education.

A large-scale study published in Humanities and Social Sciences Communications, analyzing panel data from 38 countries, confirmed that populations with higher education contribute to economic growth by generating scientific knowledge, providing skilled labor, and increasing human capital and productivity. Significantly, expanding higher education was also found to help reduce poverty – reinforcing the dual function of education as both an economic engine and a tool for social equity.

For BRICS nations specifically, research published in a peer-reviewed economics journal found a bi-directional relationship between higher education and economic development – meaning not only does education drive economic growth, but economic growth in turn enables further educational expansion. This virtuous cycle is central to understanding why investing in higher education is strategically critical for developing economies.

The impact of globalization on higher education

Globalization has dramatically redrawn the relationship between higher education and the economy. As national economies became integrated into a global marketplace, the expectations placed on universities shifted significantly. Employers began demanding graduates with skills that transcend national borders – critical thinking, cultural adaptability, multilingual competency, and digital literacy.

In a globalized economy, universities have been pushed to internationalize their curricula, offer programs in multiple languages, and build cross-border research networks. This is not merely an academic trend; it is driven by labor market realities. Internships, study-abroad programs, and collaborative global projects are increasingly integrated into degree programs to give students exposure to real-world, cross-cultural environments.

Commercialization: a double-edged consequence

Globalization has also accelerated the commercialization of higher education. As governments in many countries have reduced direct funding for public universities, institutions have increasingly turned to market-based revenue: recruiting international students, forging private partnerships, and creating revenue-generating programs. As one analysis of globalized higher education notes, these reductions in public expenditure have in many countries forced a shift toward greater privatization and commercialization – and the application of market logic to universities has become a dominant feature not just in the US and Western Europe, but across Asia as well.

This has real consequences. The shift from industrial to knowledge-based economies means that college degrees no longer carry the shelf life they once did. Continuous learning and skill upgrading throughout careers has become an economic necessity – which places new demands on universities to offer lifelong learning programs and flexible, applied courses, not just traditional four-year degrees.

The pressure to remain globally competitive has also produced a rankings obsession. Research published by Springer notes that international rankings have become a preoccupation for university leadership, governments, and stakeholders, with metrics centered on research output, international faculty ratios, and industry engagement. This competitive dynamic can push universities toward a uniform research-intensive model – sometimes at the cost of local relevance and educational diversity.

University-industry collaboration: where academia meets the market

Perhaps the most structurally significant development in the relationship between higher education and the economy is the rise of university-industry collaboration (UIC). What was once a peripheral or informal arrangement has become a central feature of how modern universities function – and how corporations sustain innovation.

Research synthesizing the UIC literature highlights the core logic: industry benefits from state-of-the-art laboratory infrastructure and cutting-edge academic research, while universities gain access to funding, real-world problem sets, and equipment that government grants alone cannot provide. A systematic review published in the Journal of Business Economics confirms that collaboration with industry has become an inevitable part of university funding in many countries, with funds from business enterprises for research and development in higher education representing a significant and growing revenue source globally.

According to the University Industry Demonstration Partnership (UIDP), major federal funding agencies in the US – including the National Institutes of Health, the National Science Foundation, and the Department of Energy – actively encourage research proposals that include industry collaboration, recognizing it as a driver of both scientific advancement and national economic competitiveness.

The academic freedom question

This growing corporate influence is not without tensions. Scholars of higher education have raised concerns that when industry funds research, commercial considerations can influence which topics get studied – and which findings get published. Companies often require confidentiality on sponsored research, which sits uneasily with the academic norm of open dissemination of knowledge. The worry, as one scholarly account frames it, is that university faculty may no longer set their own research agendas – instead, research priorities become shaped by funding availability and corporate needs.

This tension between academic independence and economic relevance is one of the defining challenges of contemporary higher education. It does not have a simple resolution, but it does require deliberate institutional safeguards – clear agreements on publication rights, separation of sponsored from independent research, and strong internal governance structures.

When collaboration works well

Despite the risks, well-designed partnerships deliver genuine value on both sides. Research published in Innovative Higher Education found that when universities and industry partners align their goals clearly, there is a two-way exchange of knowledge and innovative ideas that benefits both academia and the private sector. Companies gain access to highly qualified researchers and emerging talent, while universities obtain funding, data access, and real-world validation of their research. According to some estimates, up to 10 percent of new commercial products or processes draw on academic research contributions.

The concept of the “fourth-generation university” – one that actively partners with industry, government, and community to drive societal benefit – is increasingly seen as the model toward which institutions should evolve. University-industry collaborations, when structured well, benefit regional economies through infrastructure development, employment creation, and commercial activity, making them a net positive for economic development when managed with appropriate checks.

The bigger picture: education as economic architecture

Taken together, these dimensions – the historical shift to formal education, India’s policy recognition of education as investment, the pressures of globalization, and the rise of university-industry collaboration – point to a single overarching truth: higher education is not a luxury sector that economies can afford after growth; it is a structural condition for growth itself.

Economies that invest strategically in higher education – ensuring quality, access, and relevance – consistently outperform those that treat universities as administrative afterthoughts. And for developing economies, the stakes are especially high. As cross-country research confirms, the returns on educational investment are largest precisely where economies have the most ground to cover.

The challenge for higher education systems today is not simply to expand enrollment – it is to ensure that the education being delivered is genuinely building the cognitive skills, adaptability, and innovative capacity that modern economies demand. That requires policy commitment, institutional integrity, smart collaboration with industry, and an unwavering focus on quality alongside access.
